First i'd check your browser is not playing tricks on you but i am
sure you also press SHIFT when reloading a page.
This is what i'd check (i'm also running Nagios on Debian sarge) :
1. use a user/group which is nagios
2. Switch back the auth to 1.
Edit cgi.cfg with the following :
use_authentication=1
authorized_for_system_information=the_user_you_wanna_allow
authorized_for_configuration_information=the_user_you_wanna_allow
authorized_for_all_services=the_user_you_wanna_allow
authorized_for_all_hosts=the_user_you_wanna_allow
Create then a /etc/nagios/htpasswd.users and use htpasswd to add
the_user_you_wanna_allow
Then just reload apache, it should work (tm)
